The prediction of financial distress is a critical issue in corporate management and strategic decision-making. Research in this field typically utilizes panel data, which consists of observations across multiple firms over consecutive time periods. Within this data structure, precisely capturing temporal dependencies is essential for enhancing estimation efficiency. These dependencies reflect the inherent continuity of a firm's operations. For instance, stable management styles or long-term industry cycles ensure that a firm's condition does not change abruptly over short periods. Traditional research, however, often simplifies this complexity by assuming independent observations; such an approach ignores intra-firm temporal correlations, leading to a significant loss in estimation efficiency. To address these issues, Hwang et al. [2013] introduced a framework that explicitly accounts for the recurrent nature of distress events and the longitudinal correlation structure of the panel data. Although Hwang et al. [2013] successfully captured this correlation structure, the design of their parameterized model remains limited by its predefined functional form.
To address these limitations, this study proposes a semiparametric single-index model that incorporates a latent frailty variable to account for unobserved correlation structures. Taking the recurrent binary states of financial distress as an application context, we evaluate the finite-sample performance of our proposed framework through extensive simulation analyses. Simulation results suggest that the proposed framework shows improved estimation precision under the simulated settings compared to traditional models by effectively incorporating longitudinal correlation structures. In particular, our approach tends to produce lower standard deviations than the benchmark model established by Hwang et al. [2013], particularly in scenarios with substantial latent heterogeneity.
